You are looking at a commercial asset priced at $1,000,000, planning to put 20% down. The bank quotes you a 7.5% interest rate (25-year amortization). Your annual debt service is going to be roughly $71,000. If you buy this property at a 6% Cap Rate, what is your actual Year 1 Cash-on-Cash return? A) +6.00% (A solid, steady yield) B) +4.50% (Matches a liquid high-yield bank account) C) -5.47% (Negative cash flow; you owe the bank money out of pocket) D) 0.00% (Perfect breakeven) Take a guess in the comments before reading further! 👇 The Answer: C (-5.47%) Welcome to the reality of negative leverage. When your cost of debt (7.5%) significantly outpaces your asset's yield (6% Cap), the leverage works against you. Instead of boosting your returns, it eats your cash flow. At a 6 cap, this property generates $60,000 in NOI but leaves you with a $11,000 annual deficit just to cover the mortgage. In fact, in a 7.5% interest rate environment, you have to hit an 8% Cap just to break even with what a liquid, risk-free high-yield savings account pays you today (around 4.5% cash-on-cash). The Takeaway: Buying stabilized low-cap deals with high-interest debt is a tough game right now. To make leverage work for you today, you either need a wider spread on the buy, or a clear value-add/repositioning strategy to aggressively push the operational yield well past the cost of capital. Extended-stay assets have huge built-in advantages: individual kitchenettes, plumbing stacks, and fire suppression systems are already in place, cutting down heavy structural CapEx. But turning a hotel into long-term apartments requires way more than cosmetic updates. Right now, I’m digging deep into three core areas: Rent Economics & Demand: Comparing hotel RevPAR and ADR against Class B effective rents on a per-square-foot basis, while analyzing local demand for 60%–120% AMI workforce housing. Zoning & Regulatory Hurdles: Reviewing local municipal codes for Conditional Use Permits (CUP) vs. full rezoning needs, checking residential parking space ratios, and assessing local planning commission appetite for density. Supply Deficit & Layout Fit: Sizing up the immediate housing shortage, evaluating pipeline competition within 3 miles, and verifying how 330–550 sq ft layouts hold up against local tenant preferences.
